Government’s Role in the Economy
While consumers and producers obviously make most de­cisions that mold the economy, government activities have at least four powerful effects on the U.S. economy.

• direct services. Each level of government provides direct services. The postal system, for example, is a federal system
serving the entire nation, as is the large military establish­ment. By contrast, the construction and maintenance of most highways is the responsibility of individual state govern­ments. The public education systems are primarily paid for by state, county or city governments. In general, police and fire protection are the responsibilities of local government.

• regulation and control. The government regulates and con­trols private enterprise in many ways in order to ensure that business serves the best interests of the people as a whole. Regulation is usually considered necessary in areas where private enterprise has been granted a monopoly, such as in electric or local telephone service, or in other areas where there is limited competition, as with the railroads. Public policy permits such companies to make reasonable profits, but limits their ability to raise prices “unfairly” (as defined by the regulators) because the public depends on their services. Often control is exercised to protect the public, for example, when the Food and Drug Administration bans harmful drugs, or requires standards of quality in food. In other industries, government sets guidelines to ensure fair competition with­out using direct control.

Have you ever walked through a busy street market? People push their way through crowds of others in order to reach the stalls first. The air is full of deafening shouts. Stall owners yell to advertise their goods. Buyers cry out their orders. It's hard to imagine, but behind this noisy confusion is a very logical economic theory: the market economy. The market economy is sometimes called the free market. A free market is not controlled in any way by a government. It is also free from the influence of custom or tradition. In a free market, the only reason why things are bought and sold is because there is a demand for them. Prices for goods and services are simply what people are prepared to pay. The market economy is not really controlled by anyone. It controls itself. The street market where we began has many of the characteristics of the free market. Customers arrive at the market with a shopping list of things they need. They also come with an idea of how much they are prepared to pay. Stall owners sell what customers demand, and try to get the highest price they can for it. Supply and demand control what is on the market and how much it sells for. In the wider economy, we are all4 customers, and the stall owners are like companies. The role of the company in the free market is to supply what people want. However, companies need an incentive. The incentive is profit. There are two ways for companies to make a profit. The first way is to raise their prices. The second way is to reduce their production costs. And this brings us to two more features of the market economy: competition and technology. Competition exists in a free market because, theoretically, anyone can be a producer. This means that companies have to compete with each other for a share of the market. Competition is good for consumers because it helps to control prices and quality. If customers aren't happy with a product or service, or if they can't afford it, they will go to a competitor. Technology exists in a free market because producers need ways to reduce their costs. They cannot buy cheaper raw materials. Instead, they must make better use of time and labour. Technology is the use of tools and machines to do jobs in a better way. This helps companies produce more goods in less time and with less effort. The result: more profit. People often think that most economies are free markets. However, at the macroeconomic level, a truly free market economy does not exist anywhere in the world. This is because all governments set limits in order to control the economy. Some governments set many limits, other governments set very few, but they all set some. For this reason, a true market economy is only theoretical. Nevertheless, many of the features of the market economy do exist in most societies today.

A friend of my brother called Andrew was going

to spend Christmas with his girlfriend and her
parents. Now, he hadn’t met her parents before,
so you imagine how really nervous he was.
Anyway, he was going to drive to their house in
Guilford from the north and the plan was that he
was going to arrive very late on the Christmas
Eve. So his girlfriend said that she would leave
the back door open so that he wouldn’t have to
ring the bell and wake up the people in the
house. Andrew promised to do as she had told
him.
Anyway, what happened was that he arrived at
the house at about two o’clock, two o’clock in
the morning. His girlfriend lived in number 31
Forest Avenue, but the street lights were off and
it was too dark to read the numbers on the front
door. Finally he managed to see number 29 on
the houses and worked out of that number 31

round to the back of the house as it had been
arranged. To his disappointment the back door
was locked. He hesitated for a moment but
decided not to ring the bell. Luckily he noticed

he went to the kitchen and helped himself to
some food from the fridge. He took a can of beer
and went quietly upstairs, not wanting to wake
anyone up. And the first door he opened was the
guest room. So, naturally enough, he got
undressed and went to sleep.
The next morning, Christmas Day, he woke up
quite late as he had gone to bed so late the
previous day. He put on his dressing gown and
went down to say hello to his girlfriend, meet her
parents, have breakfast and give them all their
presents. Now, he opened the kitchen door and
stood there with his arms full of wrapped
presents calling out, “Merry Christmas, everyone!”
But there was no one in that room that he knew.
There was a man and a woman and two little
kids sitting at the kitchen table staring at him
with their mouths open wide in astonishment. It
turned out that he was at number 27 Forest
Avenue.
